Choosing Mutual Funds: Look Beyond Last Year’s Returns

By Dinesh Kumar · Adapted from my session “Framework for Consistent Wealth Creation” at an investor meet

The most common way investors pick a mutual fund is also the worst: open last year’s leaderboard, choose the topper. Category toppers rotate almost every year. Here are the filters that actually predict a good long-term holding.

1. Costs compound too

A difference of just 0.3–0.5% in expense ratio looks trivial in any single year — and becomes enormous over 15–20 years, because costs compound exactly the way returns do, just against you. Between two comparable funds, the cheaper one starts with a permanent head start. Direct plans over regular plans, always worth checking.

2. Returns arrive wrapped in volatility

Higher-return categories carry deeper swings — small-cap funds can fall 30–40% in a rough patch on the way to their long-term average. The right category is not the one with the biggest number; it is the one whose worst year you can hold without panic-selling. An honest look at your own holding power beats any star rating.

3. Size and agility

A fund’s size changes what it can do. Moderate-AUM funds can enter and exit mid-sized ideas nimbly; very large funds are forced into the same handful of giants and start hugging the index — while charging active fees.

4. The manager across cycles

One great year proves little. Look for the same manager or process delivering above-category results across a full cycle — including the crashes. Continuity of the fund management team matters more than any single number on the factsheet.

A note on debt funds

For the stability portion of a portfolio, the rules invert: safety first, returns second. Check the actual portfolio — prefer sovereign and AAA paper, be wary of outsized exposure to lower-rated NBFC or real-estate credit. Keep expenses low, exit loads minimal, and stick to fund houses with a proven risk-management record. Never chase an extra 1% of yield without asking what risk is being paid for it.
